Dollar Falls Against Euro on Reduced Expectations for Fed Boost

Aug. 21 (Bloomberg) -- The dollar fell to an 11-week low against the euro as traders reduced expectations the Federal Reserve will increase the interest-rate target again this year.

The U.S. currency also dropped against the British pound and Swiss franc before reports this week that may show home sales fell to a two-year low in July. The currency has dropped 8 percent against the euro and 2 percent versus the yen this year as signs of a slowing economy led the Fed to pause after 17 straight rate increases.

``The issue is still interest-rate differentials,'' said John McCarthy, director of currency trading at ING Financial Markets LLC in New York. ``With rates appearing to have peaked here, that's been negative for the dollar.''

The dollar weakened to $1.2927 per euro at 10:19 a.m. in New York, from $1.2825 on Aug. 18, and touched $1.2938, the weakest since June 5. It bought 115.65 yen, from 115.80. The euro climbed to 149.54 yen, and reached the strongest since the single currency's debut in January 1999.

The dollar today also fell to the weakest against the yuan since China revalued its currency last year.

Interest-rate futures that allow traders to bet on the direction of Fed policy show a 50 percent chance of another quarter-percentage point Fed rate increase this year, to 5.5 percent rate end, down from 90 percent a week ago.

Two-Year Low

Sales of new and previously owned homes probably fell 1.2 percent in July to an annual rate of 7.66 million, the fewest since February 2004, according to the median estimate of economists surveyed by Bloomberg.

The National Association of Realtors releases figures on existing home sales on Aug. 23 and the Commerce Department's new home sales report follows the next day. Orders for durable goods such as furniture also declined, a report may show on Aug. 24.

``People are selling dollars on the weak data,'' said Rafael Martorell, chief dealer of spot foreign exchange at BNP Paribas Securities SA in New York. ``We are close to the end of interest- rate increases in the U.S., while the market expects the ECB to hike rates further.'' The European Central Bank's target rate is at 3 percent.

On Aug. 8, the Fed kept its overnight rate at 5.25 percent. It said inflation would ``moderate over time'' as prior rate increases, surging energy costs and a sagging housing market slow the economy.

ECB Target

U.S. two-year notes yield 1.26 percentage points more than similar-maturity German notes. The difference reached the narrowest in 16 months last week.

Fifty-nine percent of 44 traders, strategists and investors Bloomberg surveyed on Aug. 18 from Sydney to New York advised selling dollars against the euro this week.

The ECB should keep the euro from rising beyond $1.30 to avoid hurting economic growth, Columbia University Professor and Nobel prize winner Robert Mundell told Financial Times Deutschland in an interview today.

Interest-rate futures show traders expect the ECB to raise its target rate another half percentage point this year to 3.5 percent. The bank has lifted the target four times since December.

ECB council member and Bundesbank President Axel Weber said Germany's economy may grow by 2 percent or more this year, according to an interview with Bild Zeitung published today. The economy expanded by 1 percent in 2005.

German Expansion

Germany's economic expansion is likely to continue as companies increase capacity to meet export demand and consumer spending picks up, the Bundesbank said in a monthly report.

The euro extended its streak of record highs against the yen today on expectation Japan's central bank will delay raising rates again. The Bank of Japan lifted its target a quarter percentage point from near zero percent last month, the first boost in almost six years.

``People are using the yen as a financing currency'' because interest rates are so low there, said David Powell, a currency analyst at IDEAglobal in New York. ``People are less worried about further hikes'' by the BOJ.

The yuan rose to the strongest against the dollar since it was revalued in July 2005 on speculation China will allow faster gains in the currency to slow growth after last week's rate increase.

A stronger yuan would help reduce demand for Chinese goods by making them costlier abroad. The People's Bank of China this month said it would allow more flexibility in the exchange rate to ``balance'' the economy.

``We've seen increases in volatility in the yuan,'' said Adam Cole, senior currency strategist in London at RBC Capital Markets. ``We're likely to see more tightening from China, leading to more yuan appreciation.''

The yuan gained 0.11 percent to 7.9656 per dollar as of 5:30 p.m. in Shanghai from 7.9745 on Aug. 18, according to the Web site of the China Foreign Exchange Trade System.
